Index funds vs. active funds

Index funds attempt to track a benchmark, while active funds rely on managers to select investments or adjust exposures. The decision is not about which label sounds better; it is about cost, process, consistency, tax efficiency, and whether the approach serves the investor's objective.

Index fund logic

An index fund does not usually try to pick winners. It follows rules defined by an index provider. This can reduce costs, improve transparency, and make performance easier to compare with the benchmark.

Active fund logic

An active fund tries to add value through security selection, sector allocation, risk management, or timing decisions. The challenge is that any potential advantage must survive fees, taxes, turnover, and periods when the manager's style is out of favor.

How to evaluate both

For index funds, compare benchmark fit, fees, tracking difference, and liquidity. For active funds, compare process, manager tenure, risk-adjusted results, drawdowns, fees, turnover, and whether outperformance is consistent enough to matter after costs.

Before deciding

Questions that turn information into judgment

  • What role should this fund play in the portfolio?
  • Does the active manager have a repeatable process?
  • Would a lower-cost index fund provide similar exposure?
